The Hot Hand Fallacy: Why It Might Be Dead Wrong

This post was inspired by Mike Melissinos on X, another noble trend following practitioner who has a talent for questioning assumptions most people take for granted. One of those assumptions is the so-called “Hot Hand Fallacy.” For decades, textbooks have told us that streaks are illusions. That every shot in basketball, every coin toss, and every market tick is independent. The lesson was simple: if you believe in streaks, you are fooling yourself.

It is a neat parable. But here is the problem: it is not how the world actually works.


The Birth of the Hot Hand Fallacy

The Hot Hand Fallacy was introduced in 1985 by Amos Tversky, Thomas Gilovich, and Robert Vallone. Their study claimed that basketball players and fans were wrong to believe in streaks. Each shot was presented as an independent coin toss. The conclusion was that the “hot hand” was nothing more than an illusion of the human mind projecting patterns onto random data.

But their approach carried two deep flaws:

  1. Assuming independence. By treating shots as coin flips, the study ignored that fatigue, rhythm, and form are carried forward into the next attempt. These are not isolated trials. They are embedded states.

  2. Separating psychology from mechanics. The researchers treated confidence as a false narrative layered on top of physical play. But confidence directly alters physiology. It changes muscle tension, breathing, and release mechanics. The mind and body are inseparably entangled.

By rounding down these recursive loops to zero, they forced a complex adaptive system into the box of a statistical abstraction.


The Convenient Fiction of Independence

Independence is a powerful mathematical idea, but a weak description of reality. In sports, as in markets, no event is truly independent. Each shot, trade, or outcome carries forward the imprint of what came before. To model them as independent is tidy for statisticians, but it is a fiction.


Feedback Loops Between Mind and Body

A hot streak is not just in the head, and it is not just mechanics. It is the recursive loop between the two:

  • Positive Feedback (Hot Streaks):
    A made shot boosts confidence – confidence relaxes muscles – relaxed muscles create smoother mechanics – smoother mechanics improve accuracy – accuracy reinforces confidence.

  • Negative Feedback (Cold Streaks):
    A missed shot triggers doubt – doubt tightens mechanics – stiff mechanics reduce accuracy – misses amplify doubt.

These loops generate persistence. Streaks emerge not from superstition, but from causal processes where psychology and physiology reinforce each other.


Markets Run on the Same Loops

The same principle plays out in markets:

  • Positive sentiment – buy flows – rising prices – greater confidence – more positive sentiment.

  • Or in reverse: fear – selling pressure – falling prices – panic – even more fear.

Persistence is not an illusion. It is the natural result of reinforcing cycles.



Small Flutters, Big Structures

In nonlinear systems, the tiniest deviations can cascade. A micro-adjustment in a player’s shooting form. A subtle shift in trader sentiment. A tiny imbalance in liquidity. Round them down to zero and you miss the seed of emergence.


Why Gaussian Thinking Fails

Traditional statistics leans heavily on Gaussian (bell curve) assumptions. Under this model, small variations are dismissed as “noise” and averaged away. The idea is that independent samples cancel each other out, leaving only smooth global tendencies.

But in a complex adaptive system, that assumption is fatally wrong:

  • The Butterfly Effect. Small perturbations can shape massive outcomes. A butterfly flapping its wings in Brazil may not cause a tornado in Texas, but in a nonlinear system tiny deviations cascade through feedback loops until they dominate.

  • Feedback Loops. In recursive systems, little differences are not absorbed. They are amplified. A small wobble in confidence can set off a hot streak or a cold streak. A small liquidity shock can snowball into a major market trend.

  • Fractal Structure. What looks like noise at one scale is often patterned at another. Markets, weather, and biology all display fractal signatures where correlations persist across scales. Gaussian models erase these patterns by assuming independence where dependence actually lives.

Gaussian thinking treats the flutter as a rounding error. Complex systems teach us the flutter is the seed of the storm.


Evidence That the Hot Hand Exists

In 2018, Joshua Miller and Adam Sanjurjo revisited the original studies and uncovered a hidden bias in the statistical tests. Once corrected, the data showed that players do experience hot streaks. What had been dismissed as superstition was revealed to be a real, conditional state of performance.

In other words, the fallacy was not in believing in the hot hand. It was in the test itself.


No Independent Events in a Covariant Universe

Zoom out even further, and the deeper truth emerges: in a covariant universe, there are no independent events.

Every outcome is entangled in the causal fabric of space, time, and energy. Randomness is not ontological. It is epistemic. It reflects our inability to see fine-grained correlations, not the absence of causality.

  • In physics, quantum fluctuations look random, but always unfold under conservation laws.

  • In biology, mutations look random, but are constrained by chemistry and environment.

  • In markets, trades look random, but are shaped by flows, positioning, and psychology.

Independence is a fiction. Correlation, sometimes weak, sometimes strong, and often hidden, is always there.


Lessons for Outlier Hunters

  • Markets aren’t coin flips. They carry memory at all scales.

  • Streaks are real. They arise from feedback loops, not illusions.

  • Practice matters. Just as athletes refine their streaks through repetition, traders refine process and discipline to catch the outlier.

  • Noise isn’t noise. What looks random is just causality too complex for us to resolve.

Trend following works not by prediction, but by alignment with persistence. Outlier Hunters thrive because streaks and structures are not biases to be ignored. They are features to be harnessed.

The Hot Hand Fallacy was once taught as a warning against chasing ghosts in noise. But maybe it is time to flip the script. The illusion is not streaks. The illusion is independence.

In a universe where every flutter matters, where feedback carries memory forward, and where persistence is real, the hot hand is not a fallacy at all. It is a truth hiding in plain sight.
